No need to cover the pic, Martyn. In USA and Britain, your right to privacy ends when you publish otherwise private material to a third party. By including the child's pic on a stamp to be seen by others, there is no right to privacy.
As far as keeping the label, that is up to you. I like such things and would keep it; others might discard it so the stamp would have a more uniform appearance when mounted next to others in an album - your choice.

i would DEFiNITELY keep it and would, if it's still on the envelope, keep it intact.
I would keep the label, as it adds to the the stamp.

On many stamps like this, the attached label is considered part of the stamp. Removing the label can greatly diminish the catalog value. Scott mentions in the listings if the stamp plus label is required for full value. Always check the catalog listings before removing any labels.
